One question that often pops up while discussing the subject of life insurance is – is the death benefit taxable?
It is entirely understandable, as most people are not thrilled with the idea of giving away a significant portion of the insurance payout to the government, especially at a time when they need it the most.

The estate tax is an important factor you need to consider while designating a beneficiary for your life insurance policy.
If you name your spouse as the beneficiary of your policy, the death benefit is passed on to them directly. The payout is not added to your estate, irrespective of how large a sum it is. This rule, however, applies only to your spouse. If you name your children, parents, or any other person as your beneficiary, the death benefit is usually added to your estate. In these types of cases, if the total value of your estate exceeds the exemption limit, your beneficiaries have to pay taxes on it.

You can calculate your total gains by subtracting the premiums paid ($150,000) from the settlement amount you received ($250,000), which in this case is $100,000.
Now, you can calculate your capital gains by subtracting the taxable income ($50,000) from the total gains ($100,000), which is $50,000.
Apart from the tax implications of living and death benefits, this is the most common question that people ask when it comes to insurance policies. The short answer is – no.
The premiums you pay are considered personal expenses by the government, so they are not eligible for a tax deduction.
This rule, however, is applicable only for individuals. If you are a business owner who offers group insurance for your employees, the premiums you pay for each employee (up to $50,000 in coverage) are deductible.
One of the best ways to avoid paying taxes on your insurance policy is to set up an irrevocable trust. By doing so, you are essentially transferring the ownership of the policy to the trust, which means the proceeds from the policy will no longer be part of your estate.
